The best explanation I heard went something like this.

A dev wanting to include trans representation has 3 options.

1. Have the tranny be perfectly passing, everybody call him a her, and generally give the player no indication that character is trans. This doesn't count because it's basically a cis woman.
2. Have the tranny failing to pass and obviously being a male. This is considered transphobic.
3. Have the tranny be passing, but include references to them being trans with in game dialog. This seems to be the option ResetEra and LGBT activists want. But doing that bogs the game down with unnecessary shit, and is considered transphobic unless the game goes out of it's way to beat you over the head with how "brave" and "special" the tranny is to the point that it alienates anyone doesn't already agree with the message.

Capcom chose option 3 due to the standards of the time frowning upon the idea of men punching women (unless it's the bad guy), but because the game is Street Fighter and not Tranny Sermons: The Video Game, ResetEra and activists call it transphobic.
